Small Loans for People on Benefits: Are They Worth It?

Loans for people on benefits are unemployed loans. They are meant to help those who are between jobs. While these loans do not require you to have full-time employment, you should still have some passive income. This income includes:

  • A side gig such as babysitting, pet sitting, lawn making, walking dogs and Uber driving
  • Freelancing
  • A part-time job
  • Rental income
  • Income from interest and dividends

If you do not have any passive income, unemployment benefits will be regarded as your income. You can also include other benefits such as child benefit, but jobseeker’s allowances, income support and pension credits are not eligible to be considered as income.

If you are on benefits and need a loan today from a direct lender, you must have some income source to prove your repayment capacity. Though lenders will approve your application as long as you prove your repayment capacity, these loans are highly risky. You will be required to discharge your debt in one fell swoop.

At the time of repaying your debt, make sure that you will not struggle to pay for your essential expenses until you land a new job. Since the whole loan is paid back in full, it is likely that you will run out of money to meet essentials. As a result, you might end up with an ongoing cycle of debt.

Now the question is whether small loans for people on benefits are worth it. Well, it does not have a straightforward answer. Caution is enjoined when it comes to taking out these loans. Whether they will work to your advantage depends on your needs and financial circumstances.

Advantages and drawbacks of loans on benefits

There are some advantages and drawbacks of loans for people on benefits. Consider them in order to weigh up whether these loans are beneficial.

Advantages

Here are the pros of loans for people on benefits:

  • Accessibility

One of the greatest benefits of these loans is that you can access them immediately. You cannot get approval for traditional loans when you are unemployed, but online lenders provide a chance to people who have lost their jobs. Emergencies can knock on your door at any moment, and they do not spare the unemployed.

If you have come across some unavoidable expenditure and you do not have enough money to meet it, you can consider taking out loans for people on benefits. It is worth noting that these loans do not offer more than £500. They are suitable for small needs.

  • Immediate relief

Since unemployed loans can provide you with an instant injection of cash, you can get relief from emergencies. They do not wait until you arrange funds to meet them. Quick access to cash ensures that you do not have to struggle more fiercely. Whether you need to pay for a medical bill or for fixing a leaking ceiling, you can access these loans without further ado.

  • Flexible terms

The terms and conditions of unemployed loans vary by individual circumstance. While these loans are discharged in full on the due date, the repayment term is not more than 14 days. Sometimes, lenders offer up to a month to discharge the debt. Instead of asking you to pay it off in full, they will require you to put it down in a few weekly instalments. The repayment terms and conditions are generally decided based on your financial condition.

Drawbacks

Here are the disadvantages of loans for people on benefits:

  • High interest rates

Unemployed loans charge very high interest rates as the risk of default is too high. Since the APR of these loans is quite high, these loans can be quite difficult to repay on time. At the time of using these loans, you must ensure that you will not struggle to pay for all essential expenses, including the debt payments.

  • The risk of the debt cycle

These loans come with very high interest rates. You might face difficulty paying it off on time. If you miss the payment, you will end up rolling it over. This will attract late payment fees and interest penalties. As this doubles the interest, it will be even more challenging to pay it off.

Further, if you try to use these loans for recurring expenses, you will start relying on them every month.

  • Bad impact on your credit rating

When you take out unemployed loans, you will notice a temporary drop in your credit score. Bear in mind that these loans do not ameliorate your credit rating as they are settled in one go.

However, having unemployed loans on your credit report reveals that you are poor at managing your finances. These loans are never perceived as favourable, even if you have paid them off on time. These loans could affect your borrowing ability for a mortgage.

Are small loans for people on benefits worthwhile?

Small loans for people on benefits are a good idea only if you need money for urgent reasons and you are absolutely certain about your repayment capacity.

Experts usually advise against these loans because you do not have a steady stream of cash to pay for them. For instance, when you lost your job, your rental income was £500.

In the next two weeks, you have already spent £100, and now you have only £400. Eventually, you come across an emergency. Instead of dipping into rent, you think of borrowing £250 at an interest rate of £50.

Now you have to pay £300 by the end of the month, which means you will be left with only £100 in your hand. It is quite obvious you would not be able to cut it and end up rolling it over. Next month, when you receive rent, you will have to pay more than £400, including fees, out of your rental income. This trend will continue, and you will end up with a deficit.

Experts recommend that you do not borrow money when you are unemployed because interest payments will leave you with little money to pay for your essentials. As a result, you will fall into an ongoing cycle of debt. You should rather consider other alternatives like borrowing from friends or family, or 0% credit card.
